They are all dead, that is my opinion.
The Island is either Paradise or Hell, according to how they lived their lives. The huge monster could be the devil who comes to get the bad ones.
On the island they have to deal with unfinished issues in their lives on earth. Some will be able to and some wan't. Some do not get a chance to come to terms with themselves and go to hell right away (the monster).
The island (which is really a stage between life and death) is the stage in which the deceased come to terms with their lived lifes before really becoming a "spirit".
And as they all died together in a plane crash, their souls go through this stage together.
When you are dead, your fantasies or thoughts determine how "paradise" or "hell" looks like, that is the theory of a lot of spiritual books.
The ice bear for example, is a result of the imagination of the kid (he has a comic book with an ice bear in it).
